Strong cash generation and capital returns are offset by prolonged potash oversupply and execution risks.

Latest call · Q1 2014

Hold: Mosaic generated $2.0 billion of revenue, $267 million of operating earnings and $627 million of operating cash flow in a difficult fertilizer market, while repurchasing $1.7 billion of stock.

Phosphate demand, premium products and Brazil are constructive, but potash utilization was only 70% versus prior mid-80% guidance and management acknowledged industry-wide potash oversupply for the next two to three years; the recovery case still depends heavily on India, China and disciplined competitor behavior.

Near term

Q2 phosphate volumes are expected to benefit from the acquired CF tonnes, but acquisition accounting will reduce phosphate gross margin by roughly three percentage points and leave margins on former CF inventory near zero.

Potash operating rates should recover from 70% toward the mid-80% range as rail logistics normalize, though higher international mix is expected to limit margin expansion.

India’s fertilizer purchases and China’s second-half contract volumes are the key near-term catalysts for phosphate and potash pricing.

The ADM Brazil fertilizer distribution acquisition is expected to close by year-end 2014 and will require integration planning and additional management talent.

Longer term

Mosaic expects $500 million of company-wide cost savings over five years, with the bulk in the first two to three years; management is eliminating more than 500 positions in the next 12 months.

Phosphate has the better structural outlook: management sees tighter supply-demand conditions, limited Chinese expansion and ongoing demand growth, supported by Mosaic’s low-cost assets and MicroEssentials capacity expansion.

Potash remains structurally challenged: management expects industry utilization around the low-80% range for several years versus roughly 95% in the prior tight market.

Brazil offers meaningful growth potential as fertilizer imports and agricultural use expand, while Mosaic’s distribution footprint increases access to difficult-to-serve farming regions.

The CF phosphate acquisition, Ma’aden joint venture and ADM distribution deal increase strategic reach but also raise capital intensity and integration complexity.

Red flags

Analyst questioning exposed a meaningful execution gap: potash utilization came in around 70% versus guidance near 80%, even though management attributed nearly all of the miss to rail and weather disruption.

Management explicitly expects more potash supply than demand for the next two to three years, with demand growth of only about 2% to 2.5%; the recovery depends partly on producers resisting volume-led price competition.

The promised $500 million of savings is partly intended to offset inflation, so the net earnings benefit may be less than the headline figure suggests.

CF synergies of $40 million to $50 million are not expected to become meaningful until 2015 and beyond, providing little immediate earnings support.

Management acknowledged that the Brazil expansion will require additional leadership talent, while the CEO was undergoing medical treatment; succession and execution remain unquantified risks.
