Latest call · Q2 2026

Not a buy on the earnings call despite strong China execution:

H1 revenue rose 22.4% to RMB11.5 billion, China revenue grew 26.2%, and operating cash flow increased 45.5% to RMB1.48 billion. The key tension is deteriorating earnings quality overseas: adjusted operating profit fell 6% to RMB1.49 billion, overseas profit contribution dropped to 10%-15% from 35%-40% in 2023, inventory reached 273 days overseas, and management now expects full-year adjusted operating profit to decline by a high-single-digit percentage with margin down 3-4 percentage points.

Near term

China remains the near-term bright spot: management reported July China GMV growth of about 20% year over year and mid-single-digit same-store sales growth, while H2 China revenue is expected to grow in the mid-to-high single digits.

North America execution is the immediate test. Q2 same-store sales moderated to mid-single-digit growth from 10% in Q1 because of best-seller stockouts and an inconsistent IP launch cadence; management expects stock availability to improve in September.

Overseas distributor revenue is expected to decline by a low-double-digit percentage in H2, with another 100-110 distributor-store closures planned. This will pressure reported revenue and mix before any channel-health benefits appear.

Tariff refunds supported gross margin by 0.6 percentage points in H1 and are expected to provide another 20-30 basis points of support over the next two quarters, creating a temporary cushion rather than a durable margin improvement.

TOP TOY revenue is expected to be flat in H2, weakening the contribution from a business that grew 32.7% in H1.

Longer term

China's large-store and membership model has credible operating evidence: land-format stores generate roughly twice the sales per square meter of regular stores, renovated stores reportedly doubled performance year over year, and China members reached 130 million with member sales contribution at 77%.

Proprietary IP is becoming a potentially higher-margin growth engine: YOYO generated nearly RMB500 million of H1 revenue, reached 53 countries, and group proprietary-IP sales hit RMB1 billion by the end of July. However, the evidence still relies heavily on early success from a small number of IPs rather than a demonstrated repeatable portfolio.

The international strategy is shifting from store-count expansion to ROI and single-store economics. Management plans to add 40-50 directly operated overseas stores while reducing the overall overseas network by 50-70, implying a prolonged consolidation period.

Direct operation structurally raises rental, depreciation, labor, and overhead costs: selling expenses increased to 25.8% of revenue from 23.1%, while the company said 2027 may be the turning point for profit margins.

Membership and IP could strengthen customer retention and pricing power over time, but the call did not establish whether these benefits can offset the loss of high-margin distributor revenue and the lower utilization of directly operated stores.

Red flags

Management explicitly said overseas performance fell short of expectations, while overseas profit contribution declined to 10%-15% from 35%-40% in 2023. The call provided no quantified timeline for restoring overseas profitability.

Overseas inventory turnover worsened to 273 days from 240 days, and management plans to prioritize inventory health over short-term revenue. The coming two quarters therefore carry both revenue and margin risk from destocking and store closures.

North American weakness was attributed to temporary stockouts and IP-launch timing, but those are execution failures in the very product cadence management identifies as central to the model. The explanation remains largely qualitative.

The full-year profit outlook was materially cut from expected growth with a 1-2 percentage-point margin decline to a high-single-digit operating-profit decline and a 3-4 percentage-point margin decline.

The stated full-year revenue ambition of mid-double-digit growth conflicts with a low-single-digit overseas distributor outlook, flat H2 TOP TOY revenue, and only high-single-digit group growth expected in H2; the bridge depends heavily on China and directly operated North America.

The 44.3% gross margin included tariff refunds, while directly operated-store costs and IP licensing expenses are rising. Underlying margin durability is therefore less convincing than the reported figure.

Share repurchases may support the stock, but prioritizing buybacks over an interim dividend reflects management's view that valuation is attractive rather than evidence of improving operating fundamentals.
